Briefings
A European debt crisis is analyzed through a simplified economic model showing how debt-to-GDP ratios change based on interest rates and economic growth. The article highlights that while some countries like France and Italy have low current interest rates, their long-term sustainability depends on future refinancing costs. Key data points include the 2015-2021 period where negative interest rates were used, and current rates for France (2.3%) and Italy (3.1%) versus market rates for the same countries. The study notes that the speed of refinancing varies across the eurozone, with the UK having the longest maturity but a significant portion indexed to inflation.
Key points
- The article explains that the ratio of public debt to GDP changes annually based on the difference between the interest rate paid on debt and the growth rate of the economy, with policy decisions determining the direction of this ratio.
- Current interest rates for France and Italy are 2.3% and 3.1% respectively, but market rates for the same countries are 4.9% and 4.6%, indicating a gap that will widen as debt is refinanced at higher market rates.
Context
This briefing analyzes the European debt crisis using a simplified economic model derived from the work of Evsey Domar and Olivier Blanchard. It explains how debt sustainability depends on the relationship between interest rates and economic growth, noting that past policies of negative interest rates have now been reversed. The article provides current data for France and Italy to illustrate the ongoing challenges in the eurozone.
Limitations
The analysis relies on a simplified economic model and current data from 2026, with no information on future refinancing scenarios or specific country-level debt structures beyond the eurozone members mentioned.
